I have a 32" Vizio LCD TV, and it just supports up to 1080i. However, I am playing a game on it and it say that it is outputting in 1080p. What is going on? Is my TV going to be okay?

Nothing to verbs. Your TV takes the 1080p signal and downscales it down to 720p, its home-grown resolution.
However, you may just want to set your hobby console to output in 720p to avoid the extra scale.
